I suspect that this is a bug in your schema processor rather than anything wrong with your schema itself. I tried your schema and instance with both Xerces and XSV and it worked just fine. By the way, if you want to permit the Letters element to *not* hold a third element in some circumstances, you should make sure that the xs:any element has a minOccurs attribute of 0. (And if you want to permit more than one element of any kind after the a and b elements, you should set the maxOccurs attribute on the xs:any to whatever the maximum is, or unbounded.)
